CAPITAL GROWTH

Putting your money in the bank or investing in fixed interest does not give you any capital growth. If you purchase property, however, you do so expecting that the underlying value of the asset will grow.

For example, a new house on the outskirts of Melbourne’s metropolitan area bought for $400?000 may grow at 5 per cent per annum, whereas a well-located property in a growth area in say, Queensland, bought at the same price, could grow at 10 to 15 per cent per annum. In 10 years’ time, the new property on the outskirts will not have even doubled in value, while the well-located property in Queensland may be worth more than $1 million.

If you had bought the property in the prime location, you could possibly retire in 12 years’ time, based on your increased net wealth; you could not retire on the funds from the poorer performing outer suburban property. Even though properties increase in value over time, it is crucial that you buy in the right location to maximise your returns. You need to ensure that you buy property in the right location to maximise your capital growth.

Shares do provide capital growth but it is very unstable and unpredictable and can change overnight. For instance during the recent Global Financial Crisis National Australia Bank Shares (a Blue Chip share investment) dropped in a very short time to the same price they were in 1980 wiping out nearly 30 years of capital growth almost overnight and with little or no warning. Don’t ever delude yourself into thinking it cannot happen again.

Property value corrections are always minor and short lived.

RENTAL INCOME

One of the benefits of owning investment property is that you start receiving an income almost straightaway. In the current market, you could settle on a property during the week and by the weekend you could have a tenant who will have paid you some rent in advance.

With the other asset classes, you often have to wait until the end of your term (in the case of a term deposit) or until your dividends are due, which is usually two times per year.

HEDGE AGAINST INFLATION

An inevitable part of life is inflation, and the rate of inflation varies according to the strength of the economy. One of the benefits of holding property is that property values increase at a greater rate than inflation. This is great news if you already own property. The important thing to keep in mind is to buy the right property in the right location and buy it as soon as you can.

Shares are not a hedge against inflation due to the volatility in the share price and the sometimes irrational and out of control factors that affect share values.

TAX BENEFITS

There are several tax benefits available to property investors, including claiming interest and expenses, and depreciation both on the building and the fixtures & fittings.

Using property as security to borrow money to purchase other property allows you to leverage (borrow against the security) to a greater extent than if you were using a share portfolio as security. Most lenders will lend up to 95 per cent of the value of the property being purchased, whereas most will only lend up to 70 per cent if you were purchasing shares. For example, if you wanted to purchase a property worth $400?000, a lender may be willing to lend you $380?000. This means you need to fund only $20?000, plus fees (assuming that you have no other security).

If you wanted to purchase $400?000 worth of shares, however, the same lender may only advance $280?000. This means you have to fund the shortfall of $120?000, plus fees. Another advantage of a property investment is there are no Margin Calls and therefore no sudden demand for repayment of the debt like the unfortunate share investors in Storm Financial debacle.

Any legitimate expense incurred in running your investment property should also be tax deductible. For example fees paid to a property manager to manage your property are tax deductible. Depreciation of the building may also be claimed as a tax deduction. The age of the building will determine if you can claim any depreciation and at what rate you can depreciate it. Buying a new property allows for the greatest amount of depreciation. Claiming building depreciation is a smart way to increase your cash flow through an tax variation claim with the Australian Taxation Office.

GREATER DEGREE OF CONTROL

Owning property allows a greater degree of control than owning shares. For example, as a share owner you cannot improve the value of your shares. However, as a property owner you can add value to your investment by painting, landscaping or renovating. For a few thousand dollars, you can get much more than that back in added value.

LOWER VOLATILITY

Although it does have downturns, the property market is not as volatile as the share market. You can sleep well knowing that the price of your property will not plummet overnight, which can happen to shares. Keep in mind also that the security is in the land, not necessarily the building, which makes getting the location right particularly important.

Voluntary administration

Voluntary administration is designed to resolve a company’s future direction quickly. An independent and suitably qualified person (the voluntary administrator) takes full control of the company to try to work out a way to save either the company or its business.

If it isn’t possible to save the company or its business, the aim is to administer the affairs of the company in a way that results in a better return to creditors than they would have received if the company had instead been placed straight into liquidation. A mechanism for achieving these aims is a deed of company arrangement.

A voluntary administrator is usually appointed by a company’s directors, after they decide that the company is insolvent or likely to become insolvent. Less commonly, a voluntary administrator may be appointed by a liquidator, provisional liquidator, or a secured creditor.

After taking control of the company, the voluntary administrator investigates and reports to creditors on the company’s business, property, affairs and financial circumstances, and on the three options available to creditors (including employees).

These are:

• End the voluntary administration and return the company to the directors’ control

• Approve a deed of company arrangement through which the company will pay all or part of its debts and then be free of those debts, or

• Wind up the company and appoint a liquidator.

The voluntary administrator must give an opinion on each option and recommend which option is in the best interests of creditors. In doing so, the voluntary administrator tries to work out the best solution to the company’s problems, assesses any proposals put forward by others for the company’s future, and compares the possible outcomes of the proposals with the likely outcome in liquidation.

A creditors’ meeting is usually held about five weeks after the company goes into voluntary administration to decide on the best option. In complex administrations, the meeting may be held later if the court consents

The voluntary administrator has all the powers of the company and its directors. This includes the power to sell or close down the company’s business, or sell individual assets in the lead up to the creditors’ decision on the company’s future.

Liquidations

Liquidation, also referred to as winding up, is a process whereby a Liquidator is appointed to collect and realise the assets of a company and then distribute those funds in accordance with the Corporations Act and bring the company’s existence to an end. The purpose of liquidation of an insolvent company is to have an independent and suitably qualified person (the liquidator) take control of the company so that its affairs can be wound up in an orderly and fair way for the benefit of all creditors.

There are two types of insolvent liquidation:

• Creditors’ voluntary liquidation, and

• Court liquidation

The most common type is a creditors’ voluntary liquidation, which usually begins in one of two ways:

Creditors vote for liquidation following a voluntary administration or a terminated deed of company arrangement, or an insolvent company’s shareholders resolve to liquidate the company and appoint a liquidator. Within 11 days of being appointed by shareholders, the liquidator must call a meeting of creditors who may confirm the liquidator’s appointment or appoint another liquidator of the creditors’ choice.

In court liquidation, a liquidator is appointed by the court to wind up a company, following an application, usually by a creditor. Others, including a director, a shareholder and ASIC, can also make a winding-up application.

After a company goes into liquidation, unsecured creditors can no longer commence or continue legal action against the company, unless the court permits.

Part IX Bankruptcy Act

Part IX of the Bankruptcy Act provides for what are called small debt agreements. This is ideally suited for the client who wishes to consolidate their maxed out credit cards but cannot meet lender requirements and has no real assets apart from the contents of the house and Car on Hire Purchase.

What is proposed is a simple solution to deal with your problems and stop the credit card companies and other creditors from harassing you. The client in effect simply proposes to pay off the debt over time. Investrend Debt Solutions helps you put the proposal in place and complete a Statement of Affairs and a Proposal and it is then mailed to all creditors to vote on – if it is agreed by a majority of creditors the proposal takes effect as a moratorium on those debts.

A Trustee is appointed – a specially qualified accountant we will select – he or she administers the payment and takes fees from the pool of funds generated by the agreement and then distributes dividends to creditors. Alternatively you can appoint the Official Trustee (ITSA Government Agency) to be the trustee.

Investrend Debt Solutions can assist you at first instance to make a determination of whether a Part IX Small Debt Agreement is for you and if it is assist you in putting the proposal to your creditors.

Part X Bankruptcy Act

Part X of the Bankruptcy Act provides for arrangements with creditors for individuals. There can be a Deed of Arrangement, Deed of Assignment or Composition. All have different legal effects but essentially they allow a proposal to be put to creditors in exchange for the release from debts and avoidance of bankruptcy.

This is ideally suited for the client who has some assets but has debts far exceeding the assets. What is proposed is a simple solution to deal with your problems and stop the creditors from harassing you.

Investrend Debt Solutions assists you in working out how to propose to pay off the debts over time or have a third party (often a relative) put in a sum of money. The end result is to ensure that there is a pool of funds available to creditors which are greater than in a bankruptcy. The creditors accept a dividend from this pool of funds in exchange of for the client avoiding bankruptcy.

Investrend Debt Solutions helps you put the proposal in place and complete a Statement of Affairs and a Proposal and appoint a Controlling Trustee. The Proposal and associated information is mailed to all creditors who are invited to attend a meeting of creditors and to vote on the proposal. If it is agreed by the majority of creditors the proposal takes effect as a moratorium on those debts.

By signing the proposal the client appoints a Trustee to be their Controlling Trustee – a specially qualified accountant we will select – and he or she reports to creditors at the meeting of creditors on the client’s assets and liabilities and gives a considered opinion as to whether it is in creditor’s interests to support or oppose the proposal. The Trustee runs the meeting of creditors.

If the proposal is accepted a Trustee – a specially qualified accountant we will select – is appointed to control the Part X Arrangements. He or she administers the arrangement, makes any necessary payments and takes his or her fees from the pool of funds generated by the Part X and then distributes dividends to creditors.

Debtors Petitions

In the event that a creditors meeting rejects a part X proposal then the client has the option to sign and file a debtor’s petition to become bankrupt and bring the whole matter to a conclusion. It is usually appropriate to do this in the circumstances as the creditors by rejecting the Part X proposal have obviously decided to proceed and bankrupt you.

A Trustee is appointed – An accountant we will refer– he or she administers the payment and takes fees from the pool of funds generated by the Debtors Petition and then distributes dividends to creditors.

Compositions in Bankruptcy

Once a client is bankrupt and the Trustee has sold his assets and the client is making income contributions he or she can still with our assistance get out of his or her bankruptcy early. Traditionally you are bankrupt for 3 years but this can be extended to 5 years or even 8 years.

Investrend Debt Solutions will contact you after the bankruptcy has commenced and propose that you have a relative/friend offer to contribute a sum of money in a lump sum or over time to the bankrupt estate in consideration of the creditors agreeing to release you from bankruptcy.

This is usually done where there is little or no prospects of a dividend and can be pushed through in some circumstances for as little as $20,000.00. Investrend Debt Solutions organises and completes a proposal and delivers it to the Trustee who mails it to all creditors with his recommendation and invites creditors to attend a meeting of creditors and to vote on the proposal.

If it is agreed by a majority of creditors voting, then the proposal takes effect as a moratorium on those debts and releases you from bankruptcy and the restrictions that come with Bankruptcy. The Trustee runs this meeting. Together with the voting information the trustee mails out a report to creditors recommending or rejecting the proposal.

The benefit of a Composition such as this is that your bankruptcy is treated as being annulled – never occurring.

CASE STUDY

In this case study we will consider how a superannuation fund can acquire property from an unrelated party by using an instalment warrant.

XYZ Superannuation Fund

The XYZ superannuation fund creates an instalment warrant trust – this trust will hold the asset for the superannuation fund. The superannuation fund will hold a beneficial interest in the assets of the trust. The fund will only acquire the ownership of the asset once all prescribed payments have been made. The fund has the right but not an obligation to acquire the asset.

The superannuation fund enters into borrowing for the purpose of acquiring the asset. The fund will be responsible for the repayment of the loan and out of pocket expenditure not met by the tenant. The fund will receive the income from the asset.

Lender

The lender provides finance for the transaction. The loan is a non-recourse loan. The lender is only able to acquire the asset in the event of the fund defaulting on the loan or upon the sale of the asset when the superannuation fund trustees elect not to complete the acquisition of the asset.

Trust

Generally this will merely hold the asset on behalf of the fund and will not perform operational functions such as rent collection. The trust will be a fixed trust (i.e. not a unit trust) with the superannuation fund and its trustee/members being the beneficiary of the trust.

Where the trust is not in place at the time of signing the contract, to buy the asset, the fund may find that it is paying double the stamp duty unless a concession is available. Where Investrend’s recommendations are followed there will be no double stamp duty.

GST

The trustee needs to determine if the trust is operating an enterprise and must therefore be registered for GST. This will depend on the assets of the trust. For example, business real property is likely to be subject to GST on income. Capital Gains Tax

When the asset passes to an entity other than the beneficial owner there can be capital gains tax implication as there has been a disposal. The superannuation fund has a beneficial interest in the property. It will therefore be grouped with the other property assets of the fund for the purpose of determining any land tax liability.

A positively geared property means that the rent received from your investment property is greater than the costs of owing it, including interest repayments, local authority rates, insurance and maintenance expenses. If construction of an investment property commenced after 19 July 1985 you are entitled to depreciation allowances that will enable you to claim “paper losses” to reduce your taxable income.

The benefit of a property that generates a cash flow is realized when you sell the investment property sometime in the future. This is because you won’t have to subtract the losses incurred over the life of the investment, as is the case with negatively geared properties.

Negative Gearing

Tax relief is one of the benefits of direct property investment. Direct property investment involves the purchase of property rather than investing in property trusts. Suppose an investor purchases a property using borrowed funds and the interest repayments, together with other expenses, exceed the income from the property. With negative gearing, depending on your personal circumstances, some of the losses may be deductible from your taxable income. However, we strongly recommend that your investment decision should be driven by the viability of the asset – not just by the desire to minimize tax.

So what tax deductions are actually available to a property investor?

Deductions, or expenses, may be offset against rental or other assessable income. Expenses that can be deducted from the rental income include:

  • loan interest;
  • body corporate fees;
  • local government and water rates;
  • land tax;
  • gardening expenses;
  • costs associated with advertising for tenants;

  • Depreciation refers to the writing-down of the cost of an asset over its estimated life. This form of deduction is allowed for assets such as furniture, carpet, and washing machines. You can claim a proportion of each item of depreciable assets each year over its effective life.

    There are different ways of calculating your depreciation. The one you choose should be decided in consultation with your tax advisor.

    4. Application

    If you wish to accept our quotation we require you to complete a one page “application” form contained therein and return it to us by either fax or email. You are then logged into our database and become a client. Once the quotation is accepted by the client, the acceptance will be acknowledged in writing by Investrend Certifications.

    5. GAP Analysis

    We conduct a GAP Analysis in accordance with the consulting package you have chosen and present this written analysis to you for your approval.

    6. Pre-assessment form

    After we log you as a client we send you a pre-assessment form that you must complete and send back to us. This form gives us more information about your organisation, i.e. when you expect to be ready to commence the process and thereafter when you expect to be ready for your stage 1 audit etc. The Consulting and/or Audit Team/s will be nominated and the client will be contacted to arrange commencement of the services requested.

    7. Consulting Services (if applicable)

    Where applicable we conduct the consulting services you have requested in accordance with the consulting package on this website.

    8. Stage 1 – Assessment

    We conduct a stage 1 assessment where we review your management system documentation to ensure it is in full compliance with the chosen standard(s). We also do a review to ensure that you are fully prepared for the full stage 2 certification assessments.  A full report will be prepared and forwarded to you after the assessment.

    9. Stage 2  - Certification Assessment

    Once we are satisfied that your documentation meets the necessary requirements, we conduct a full on-site audit of your management system. In very basic terms – “we check to see that you do in practice what you say you in your system documentation”. If no major non-conformances are identified during the audit, the information is processed and the organisation becomes certified to the chosen standard. Once the organisation is certified we then conduct surveillance audits every six or twelve months.
